If the latter, then the libraries see no change, it is just that the OverDrive backend supplies a different file to the end user.
It is probably a reasonable assumption that Amazon already have Kindle version of (nearly?) all the books that are available through OverDrive already.

Your edit beat me to it
What would be a good idea is to change the system so when you borrow and eBook, you get a choice of all the available formats be they Mobipocket, ePub, AZW, or PDF. That way, the library won't have to buy separate ePub & PDF and it can have Mobipocket support back. That would actually increase the number of titles the libraries can afford.

It sounds like that is what is being done: (at least for ePub and Kindle) The number of people who would actually use pdf/mobi in preference to ePub/Kindle has to be very low.

Kindle Library Lending and OverDrive – What it means for libraries and schools
April 20th, 2011 Karen Estrovich
Today Amazon and OverDrive announced the Kindle Library Lending program, which will enable Kindle customers to borrow and enjoy eBooks from our library, school, and college partners in the United States. The program is scheduled for launch later this year, and will significantly increase the value of the investments that libraries have made in OverDrive-powered eBook catalogs.

Many of our partners will immediately receive inquiries about this new program, so here is a brief introduction into what can be expected when the program launches:

The Kindle Library Lending program will integrate into your existing OverDrive-powered ‘Virtual Branch’ website.

Your existing collection of downloadable eBooks will be available to Kindle customers. As you add new eBooks to your collection, those titles will also be available in Kindle format for lending to Kindle and Kindle reading apps. Your library will not need to purchase any additional units to have Kindle compatibility. This will work for your existing copies and units.

A user will be able to browse for titles on any desktop or mobile operating system, check out a title with a library card, and then select Kindle as the delivery destination. The borrowed title will then be able to be enjoyed using any Kindle device and all of Amazon’s free Kindle Reading Apps.

The Kindle eBook titles borrowed from a library will carry the same rules and policies as all our other eBooks.

The Kindle Library Lending program will support publishers’ existing lending models.

Your users’ confidential information will be protected.

The Kindle Library Lending program is only available for libraries, schools, and colleges in the United States.

We’re thrilled that our library, school, and college partners will be able to provide Kindle customers with access to eBooks from their digital collections. And we look forward to providing you with more information on the launch of the Kindle Library Lending program as it becomes available.

Karen Estrovich is manager of content sales for OverDrive.

Actually, you'd be surprised. There are a lot of people who borrow PDF. But now with ADE being needed for both PDF and ePub, it makes no sense for the libraries to get PDF if an ePub exists for the same title.

Yes, I have to retract that, I was thinking purely of standard written works, and particularly fiction. Obviously there are a number of genres (cooking being an obvious example, along with science textbooks) where the fixed layouts provided by pdf would be very useful.

I've seen a number of cookbooks in ePub where they are just fine. But for books with format intensive layouts like multi-column and other fancy formatting, PDF (at the moment) is the best choice for those.

So JsWolf - now that you've seen the awesome Press release from Overdrive which specifically states that libraries will not have to purchase new licenses in a Kindle specific format - what's your complaint going to be??????

Actually, it sounds like it's going to work out really well for everyone. Libraries will not get socked with additional fees, and format is going to basically be invisible to the users.

As one who stopped using the public library about 10 years ago, I find this news surprising joyous. I have no idea if it will change my reading habits, but the fact that it is (or at least will be) available, is good.
What excites me most, is that it will make having a Kindle more feasible as far are kids/young students are concerned.
