If he cannot get his money back or return it to the original owner then I see little point in turning it over to the police. He might as well use it in its current condition then. It's better then nothing at least.

as bad as this is, I got not other choice but try to contact the seller (should I even bother, he's a thief) or keep it...

File a dispute with Paypal or Ebay. You say you've been using Ebay since 2004 so you should already know this. It is possible the seller doesn't realize the Kindle he sold you is blacklisted, but nonetheless, file your dispute and get your money back.

That's what I'm trying to do, but I also know how PayPal processes disputes:

First the look at the case, then the examine evidence and finally they make a decision after having considered everything.

1) I have no evidence that this is a blacklisted Kindle
2) I doubt paypal will contact Amazon
3) I'm trying my best to make the right thing and let Amazon do the honours of contacting me with some proof that the Kindle was stolen so I can push it forward it...

I would contact the seller if you haven't. That is always the first step.
I figure you have already but if not you need to do so.
I would then leave negative feedback so others can see if the seller doesn't do anything to fix this. Also if this is a merchant with say over 1000 positive feedback then they might not know what they have and they might refund your money. I never buy from anyone unless they are that established. I've learn in the past better safe then sorry.

Ultimately this Kindle belongs to the original owner or, if his insurance has paid off, to his insurance company.

By having it in your possession you are breaking the law, whether you paid $1 or $1,000 doesn't affect ownership.

It's as simple as that.

I hope that Paypal comes good, they do have a reputation for doing so.

Have you saved your emails to/from Amazon? Something that shows you saying, "Why can't I register?" and Amazon saying, "Sorry, invalid serial number. Looks like you're SOL." What about a screenshot showing what happens when you try to register your Kindle?

I apologize for just skimming this thread, but have you spoken to the police? Amazon isn't going to say diddly to you about whether the device was reported as stolen but more than likely would if asked by the police. It stinks that someone sold you stolen merchandise, but by having this Kindle in your possession now, you are committing a crime.

You have NOTHING to lose if you get the ball rolling with PayPal/Ebay, but there is only a limited amount of time to do so. Stolen or not, you have a Kindle that can't be registered with Amazon and that's a very legitimate cause for requesting a refund.

Meet in a public place and take a friend. Preferably, the biggest friend you have. I would say to take two big friends, but then the seller might think he's gonna get shanked and take off.

You also might want to contact your local police and apprise them of the situation. If the seller honestly didn't know it was stolen, he shouldn't have anything to worry about if the police get involved.

Wow, there's a lot of really judgmental responses to this, given the OP is trying to figure out what to do here...

And as I got to the rest of the thread, it's really kind of wierd that the seller wants to meet in person. Why? I would have said no, and mailed the device back. Meet in a public place. Like a bookstore.

For anyone who cares here's how it ended:

Contacted the seller, he agrees to refund me but only if we were to meet.
So we set the date and he comes by car to my town with his kid...I had 2 friends with me in the car just in case he was some massive bodybuilder ready to knock me out but no he wasn't and instead like, he looks surprised but still a bit dodgy as he claimed 'a friend of mine asked me to sell his kindle'. Anyway got my money back, returned the Kindle to the owner and now i'm going to buy the 3G Ad-supported version from Amazon Inc.
