I don't know much about this either, but I think the space between paragraphs is because the default pararaph top/bottom margins are nonzero. You could change this by adding p{margin-top:0;margin-bottom:0;text-indent:1em} (for example) to the stylesheet.css file.
None of this is really Kobo-specific, you might get more help in the epub forum.
