Update: Tested with PDF and writing notes on PDF works really well and smooth. I did a factory reset to see if it was the firmware that downloaded at the time I set up the device, but factory reset went back to that firmware (ver 4.29.18730 from 18 Oct) - not back to what was on the device when I received it. When I went to see if I could annotate a sideloaded kepub after this, the following popup came up (I saw this yesterday, but closed it without reading by accident)"

Update:
I just got done with Kobo support. They assured me that it does work, but " third party books will still not be fully guaranteed since we didn't code them".
I told them to send me an epub/kepub file that they tested with then. They said they couldn't do that, but I could download a free ebook that is non-drm from the Kobo store.
I downloaded Pride and Prejudice, which is listed as DRM-FREE EPUB and the person I was working with agreed this should work. It didn't. As a comparison I sideloaded the epub and i downloaded a copy from the Kobo store via the cloud. Notetaking/markup worked great on the version downloaded via the cloud and, again, it failed 100% on the version downloaded and side loaded. On the side loaded version the pen would turn the page if i swiped it left/right, but no markup at all was able to be performed.
I have been told that my case has been transferred with an upper team so they can investigate more. Once they get an update, they will get back to me via e-mail.
