Yet when I examine the kepub on my Kobo in calibre viewer (while computer is connected to Kobo), the cover is still full-color.
The option is not about the copy of the cover in the book. If this option is not selected, the device generates and stores cover images as needed. This option lets calibre do that.

The transformation to kepub is done with only changes to the HTML code in the book and some styles. It isn't intended to do other work. A conversion will probably do it, but, I've never found it worth the hassle.
