Firstly, the pin-hole is only useful if the device is actually running. It forcibly restarts the device without saving anything. It's really only useful if you think the device has hung. It isn't involved in the factory reset process.

For the rest, that does sound like an SD card problem. Or at least, it is very similar to how my Glo and was fixed by replacing the internal SD card. You can replace this with another card, including larger cards, but you need to put the Kobo software on it. This needs to be done by either taking an image of your current SD card and restoring it, or getting an image from elsewhere and restoring it.
