A factory reset formats the rootfs partition and the user partition. Then it installs firmware from the recoveryfs and restarts. The install writes the uboot and kernel to the appropriate parts of the card. The rest is simply unpacked to the rootfs.
After the reboot, the device looks for an updated firmware. If it finds one, it installs it in exactly the same way as above.
