I suspect that sshd is either not started or ssh keys are not present on the device operating system.

has anyone run into such problem? Is there a firmware I could update to to resolve this?

Any help is greatly appreciated.

Thanks.
Nope.
But there is a "README" file in the USBnetworking package that would help.

Why have you enabled the "Diags" system mode?

Your Kindle is a dual-boot system.
You installed the USBnetworking package to the "Main" system and now you are booting into the other (Diags) system.

Try again, while running the "Main" system.
I.E: Remove ENABLE_DIAGS file

Note:
Even in "Main" system mode, you will have to toggle USBnetworking on (and off).
There are easy to use KUAL buttons for that purpose.
