I have 3 Paperwhites, 2 old ones and one new one. The update to the new one's firmware changed the collections the way you described and it was a pain for me. I had things set up the way I liked them already.
I talked to Kindle support and they suggested that I delete the collections on all of the devices and make new collections with slightly different names on each. So I deleted them. I renamed the Kindles at Amazon to A_PW, B_PW and C_PW. Then I created collections _A_Books, _B_Books, and so on. And the same for my other collections. Now it doesn't try to synch my collections with anything and it works just like it used to. Problem solved.
I realize this isn't a direct answer to your question but I thought it might be useful information.
