I have to disagree on what most say about a 7" iPad. I believe that Apple could sell a 7" iPad at the same cost of a 9.7" iPad or even say $50 cheaper and sell a lot of them. Some of the regular iPad customers would get them so they could more easily carry them about.
Simply put:
7" iPad for $499. Convenient. Fits most purses and man-purses. Also inside jacket pockets.
They don't have to compete on price. The Apple aficionados would buy it for the regular price, but if they needed an excuse, they could just say they didn't expect to have the same volume for the 7" product.
(I hope "Apple aficionado" isn't considered name calling.)
