I want to preserve the blank lines. How do I do this?
For what its worth, I also converted to ".lit" and viewed the result with the Microsoft Reader and the blank lines were preserved.

Check your Mobi Output options settings: (Not) Ignore Margins
If you do as I do, use top and bottom margins between paragraphs instead of an extra only paragraph
