The hardware is theoretically capable of supporting usb devices isn't it? It would need usb host capablity which could be added via software changes.

In theory yes but until that does get implemented, it is a no to the original question. I'm unsure whether the Kindle is correctly wired to operated in USB host mode anyway. If you counted theoretical then the Kindle would support pretty much everything.

But, if we mod the mouse/keyboard to make it to be the HOST instead of Kindle......

Thus, will some magic thing happen?

No. That'd be more work than trying to modify the Kindle and even when you've done all that work, you're still left with the problem that the Kindle isn't expecting a mouse/keyboard so won't pay attention to it. One side of a USB connection must be a host and that involves having a processor and software to handle it. A keyboard/mouse won't have that at all so you'd need to attach it to basically a very small computer.

If you really want something with a keyboard/mouse that badly then you're better off looking into buying a cheap netbook of some kind than to modify the Kindle. It'd be cheaper than your idea and you'd end up with a fully functional computer instead of a hacked up Kindle with limited web browser.
